How do digital licenses work?

When you upgrade through an existing active copy of Windows, the installer checks the current activation status. If it determines that the installation is properly activated, it contacts the Microsoft activation server and generates a license certificate that is linked to the hardware. This automatic activation process is the same whether you start the upgrade with an ISO file or do this from a downloaded upgrade file.
